if i enable this, is there any chance that my usb flash drive and hence my authentication, could somehow be corrupted? if so how can i access my pc in that event?

There are several ways to handle that:
Have a copy of your key somewhere;
Logon via safe mode by manually typing your password, then you will be able to restore the key from a backup, or perform various recovery tasks.
You should also take a look at this discussion (http://forum.dekart.com/showthread.php?t=580&highlight=safe+mode), message #8 provides other details you might find interesting.

is key manager the only way to make a copy?

If you use smart cards or tokens - yes;
But if the key is a USB flash drive, then you can simply make a copy of smartkey.dka in the root directory of the drive.

yes its a usb flash drive however the drive shows no files
(i have hidden files visible also)

The file is still there, but you cannot see it because it is marked as "system" and as "hidden".
